In general, it is believed that vertical integration between upstream and downstream firms can eliminate double marginalization, leading to an increase in social welfare within vertically related markets. However, in the context of international trade between two countries, vertical integration may improve consumer surplus but decrease social welfare, depending on the difference in market size between domestic and foreign markets. It is also found that the total number of firms and the number of integrated firms will significantly impact the effects of vertical integration on social welfare, even in symmetric markets. Furthermore, vertical integration is not socially desirable if the number of firms is significantly high. However, when the government imposes subsidies on firms, consumer surplus and social welfare remain unchanged regardless of the number of integrated firms. In an extension, we explore a mixed oligopoly setting and find that privatization may improve social welfare when integrated firms are present.
