This paper examines a vertically related industry and analyzes the welfare implications of the interaction between free entry and input pricing strategies in the presence of passive forward ownership (PFO). In a general demand framework, we show that the social desirability of entry at the free-entry equilibrium depends critically on the upstream pricing regime. Under uniform input pricing, a high degree of PFO may induce excessive entry, whereas under input price discrimination, increasing PFO exacerbates socially insufficient entry. We further verify the robustness of our findings using a linear demand specification and discrete firm entry. Overall, we find that the welfare gains from the lower wholesale price due to PFO outweighs the entry distortions, leading to a net welfare improvement. These results highlight that PFO may enhance welfare despite distortions in market entry.
