This
paper examines competition in the repair service market between manufacturers
and independent aftermarket service organizations (ISOs). The manufacturer produces
a product that can be broken with some probability after usage and consumers
can deliver the broken units to either the manufacturer or the ISOs, while
the manufacturer provides a better quality of service. In equilibrium, the
aftermarket can be either covered or uncovered, depending on whether all
broken units are repaired. We highlight two effects caused by the ISOs’
quality improvement: a quality-improving effect in the product market and an
aftermarket competition effect. We find that, under a covered aftermarket,
the manufacturer’s output will increase due to a dominating quality-improving
effect, while the profit and consumer surplus may decrease. By contrast,
under an uncovered aftermarket, an increase in the ISOs’ quality will reduce
the manufacturer’s output and profit but benefit the consumers due to lower
prices. |
